The Logic of Transitions: Markov Chains in Quantitative Finance 1. What is a Markov Chain? ➤ A Markov Chain is a sequence of random events where the next outcome depends only on the current state — not on the path that led there. ➤ In practical terms, it involves: → A finite set of states (e.g., credit ratings, volatility regimes) → A transition matrix showing probabilities of moving between states → Each row summing to 1, ensuring total probability conservation 2. Why the Word “Chain”? ➤ It’s called a chain because each state links to the next like links in a sequence. → The process evolves step-by-step, with each step forming a “chain” from the previous one. → In a stochastic process context, this means the state at time t+1 is only influenced by the state at t, not t–1, t–2, and so on. → This structure helps build recursive financial models that are both memoryless and efficient. 3. Why It Matters in Quantitative Finance ➤ Markov Chains play a critical role in modeling state-based behavior across multiple domains: → Credit Risk: Used to simulate how a bond transitions from one credit rating to another (e.g., from A to BBB to default), helping estimate cumulative default probabilities → Market Regimes: Models transitions between states like bull, bear, or sideways markets, based on returns, volatility, or macro triggers → Derivatives Pricing: Especially for exotic or path-dependent options, regime-switching models based on Markov assumptions allow more accurate and structured valuation → Asset Allocation: Transition likelihoods guide dynamic portfolio strategies under changing economic states 4. A Conceptual Example ➤ Consider a simplified bond portfolio with four credit states: → S0 = AAA → S1 = AA → S2 = A → S3 = Default ➤ A transition matrix assigns probabilities like: → From S1 (AA): 92% chance of staying AA 6% chance of upgrading to AAA 1.5% chance of downgrading to A 0.5% chance of default ➤ By multiplying these transitions over time, you compute the likelihood of default over 1, 3, or 5 years. Chapter 6: The failure of risk-based pricing This is where I get to mention that I've been observing how lenders set loan pricing for 30 years, namely: 1. Meet the market -- look at your peers, recent yield trends, recent loss trends, recent volume trends, and decide to nudge prices up or down a bit. 2. Pricing by Score -- use moving average loss and prepayment rates by risk tier, run a financial projection, and nudge prices up or down a bit. The group-think of option 1 failed spectacularly prior to the 2009 Great Recession, and it was not because of the house price collapse. The loans were already bad and mispriced. The fall in house prices meant there was no escape. The more-advanced lenders regularly follow option 2, but it only works when nothing much is changing... which is a bit ironic. The problem is that no matter how good your credit score, whether bureau or in-house, it is not tied to forward-looking default probabilities with economic scenarios. That connection is usually made through the magic of cut-off scores or equivalently, judgmental pricing changes to reflect assumptions about the future of the economy. (The lack of adjustment for shifts in the borrowing pool will come up later.) In order to connect credit scores to cash flow models so that we can optimize prices, we must abandon the fixed outcome window approach to scoring. It is not good enough to know the probability, historically, that an account with specific attributes will default in a fixed window of time -- say, 24 or 36 months. Instead, we need to record WHEN the account defaulted, so that we can compare to the product lifecycle and economic conditions. This allows the model to measure the amount of "surprise" in the default. The solution is panel data models. Panel data is where we observe every account every month. Yes, 20 years ago our storage and compute resources made this difficult, but if you have the resources to create a machine learning model, you can create a panel logistic regression model. This works particularly well when you estimate a vintage analysis (Age-Period-Cohort) model first, so that the lifecycle and environment functions can be provided as fixed inputs while creating the score. The result, whether origination score or behavior score, is a set of coefficients for input variables that looks just like a logistic regression score today. You might not even notice the shifts in the coefficients, but they adapt to the amount of surprise relative to lifecycle and environment. Consequently, 1) you can deploy a panel data score exactly the way you do traditional scores, 2) they directly add to lifecycle and environment to predict forward-looking, monthly PDs with future economic scenarios, 3) exactly the same can be done for prepayment probability, and 4) you now have an account-level cash flow model to use for yield forecasting and pricing optimization. When you’re building credit risk models like PD (Probability of Default), it’s not enough to just say “the model is accurate.” You need to ask: Accurate for what? Here are 5 essential metrics every quant, data scientist, or risk modeler should know when evaluating classification models: ➡️ Accuracy – Proportion of correct predictions. Useful when classes are balanced, but misleading when they’re not. ➡️ Precision – Out of all predicted defaults, how many were actually defaults? Important when false positives are costly. ➡️ Recall – Out of all actual defaults, how many did we correctly catch? Critical when missing a default has consequences. ➡️ F1 Score – Harmonic mean of Precision and Recall. Balances both when you care about false positives and false negatives. ➡️ AUC-ROC Curve – Measures how well the model separates the two classes across all thresholds. A great overall performance metric. 📌 Use case? In credit risk, high accuracy alone means nothing if the model misses most defaulters. That’s why metrics like Recall and AUC become key!
